Fei has recognized the problem of capital inefficiency in stablecoins backed by cryptocurrencies and the issue of "mercenary capital" that hinders the creation of a fully decentralized stablecoin. Capital inefficiency means that more capital needs to be used than can enter the system, limiting the growth potential of stablecoins backed by cryptocurrencies. Additionally, stablecoins like DAI suffer from liquidity providers always searching for the highest yield, which limits their independence.
Fei introduces the concept of product-controlled value (PCV). The stablecoin is governed by the Tribe DAO, which initially issued FEI at a reduced rate for Ether to create a pool of Ether as its reserve. Tribe then used a portion of this Ether to create an ETH-FEI liquidity pool on Uniswap to enable trading of the stablecoin. Users can purchase FEI from the Tribe DAO, but they cannot sell FEI back to it; they must sell it on the open market.
Stability is maintained through an incentive system. If the price of FEI exceeds the desired value, arbitrageurs can sell Ether to the Tribe DAO and sell their FEI on Uniswap to make a profit. If the price falls below the desired value, Tribe's implemented incentives come into play. FEI buyers in the Uniswap liquidity pool receive a rebate to restore the desired value, while sellers have to pay this rebate and an additional penalty to incentivize the restoration of the desired value. The further the price of FEI deviates from the desired value, the larger the rebates and penalties become, making it highly unprofitable for sellers to sell FEI at a discounted price. As a last resort, Tribe can utilize its Ether reserves to buy back FEI and decrease the supply.
Tribe primarily acts as a governing body with various functions, including appointing Minter and Burner contracts, adjusting the scale target and allocation rule on bonding curves, adjusting the growth rate of incentive time-weights, determining the percentage of reward for peg restoration, and reweighting any of the peg Uniswap pools.
